When a central bank has already cut its main interest rate close to zero, it runs out of its usual tool for stimulating the economy. Quantitative easing (QE) and quantitative tightening (QT) are what come next. QE is the large-scale purchase of financial assets — mostly government bonds — using newly created central-bank reserves, while QT is the reverse process of shrinking that holding. Both change the size of a central bank's balance sheet, and both can have a meaningful, if sometimes indirect, effect on a currency's value.
For forex traders, understanding these programs matters because they influence the two things that drive exchange rates most: relative interest rates and relative money supply. This article explains the mechanics in plain English, walks through why they can push a currency up or down, and looks at how QE and QT have historically shown up in pairs like EUR/USD and USD/JPY.
A central bank's balance sheet is simply a record of what it owns (assets) and what it owes (liabilities). Under QE, the bank creates new reserves — often described loosely as "printing money," though it is digital — and uses them to buy bonds from banks and other institutions. This grows the asset side of the balance sheet and injects fresh reserves into the banking system.
QT is the mirror image. The central bank lets bonds it owns mature without replacing them (called "passive" runoff), or in some cases actively sells them. Either way, reserves are drained out of the system and the balance sheet contracts.

Think of a currency like any other asset: when a lot more of it is created and pushed into the system, each unit can be worth a little less, particularly against a currency where the opposite is happening. This is the core reason QE is often associated with a softer currency and QT with a firmer one.

A word of caution: these are tendencies, not rules. FX is a relative game. If two major central banks ease at the same time, the effect on their cross rate can largely cancel out. And other forces — growth data, risk sentiment, commodity prices, politics — frequently overwhelm the balance-sheet signal in the short term.
The post-2008 era gives the clearest examples, because several major central banks ran large QE programs and later attempted to unwind them.
The strongest currency moves tend to come from policy divergence — one central bank easing while another tightens. When the Federal Reserve began signalling it would slow and eventually reverse its bond buying while the European Central Bank (ECB) was still expanding its own program, the interest-rate gap between the two economies widened in the dollar's favour. That kind of divergence has historically been associated with a stronger USD and a lower EUR/USD.
The Bank of Japan (BoJ) is the textbook case of prolonged, aggressive easing. Years of very large asset purchases and yield-curve control kept Japanese yields pinned near zero. When yields elsewhere — especially US Treasury yields — rose while Japanese yields stayed anchored, the yield gap widened sharply and the yen weakened, pushing USD/JPY higher. This illustrates the interest-rate channel cleanly: it was less about Japan's money supply in isolation and more about the gap versus the US.
Because markets price the future, currencies often react to the signal rather than the action. The market shorthand "taper tantrum" refers to episodes where a central bank merely suggesting it might slow its purchases triggered a jump in bond yields and sharp currency moves. A trader waiting for the actual reduction in purchases would have missed most of the move.
